Trustee sale, is it legal that my niece buy my house at trustee sale ?

Yes.....a trustee sale is a public auction and anyone can bid, including you, the lender, and the trustee. Well, it is considered bad form for the trustee/auctioneer to bid, because it looks corrupt, but it isn't per se impermissible.
