Is it legal for a dealer to sell a car they do not have a clear title for?

Yes, unless the vehicle was transferred to the fraudulently whereby they thought they had clear title, but did not. If so, they have to void your contract or do what it takes to transfer clean title to you.
Review your contract - I'm sure that provision is in there, and if they didn't transfer clean title, then the contract is void and you are entitled to your money back.
