Is it illegal for your former employer to write you a letter saying they will disclose "leaving on bad terms" to your future employment verifications?

The question is not whether they can write such a letter but whether they can inform potential employers you left on bad terms. Most potential employers will have you sign a letter waiving any liability as to their contacting a past employer to find out why you left. if you refuse, they will suspect the worst of you. The past employer can state what their viewpoint is; if it is true, that is an absolute defense as to any suit against them

If that is the truth, sure. Most wouldn't for fear of you then trying to sue them, whether justified or not.
